Malik Thio's header gave Italy the lead and Vinicius Junior equalized for the hosts from the penalty spot.
Alvaro Morata restored Milan's lead over his former club before half-time and Tijani Reynders sealed victory with a third goal.
Before the game, players from both teams wore T-shirts with "We are all Valencia" printed on them, and a huge Valencia regional flag was displayed in the stands for a minute of silence.
Over the next 90 minutes, Paulo Fonseca's Milan (seventh in Serie A) defeated Madrid.
Real Madrid has lost two of four games and currently ranks in the middle of the standings, temporarily ranked 17th, one place higher than Milan.
The next Champions League game will be against Liverpool at Anfield and Ancelotti hopes to address some of the team's growing problems.
Morata believes his team's work rate was crucial to their impressive victory in the Spanish capital.
"We have to realize they have a great team, very talented players and we all have to sacrifice, run and suffer together," Morata said.
"It's important not just for the club but for the fans and it's important for us to understand the value we have and when we have 11 lions on the pitch it's very important for a team. The hard times are coming to defeat us.
